In an environment shaped by continuous geopolitical shifts, macroeconomic and monetary policy uncertainties, and the volatility of equity markets driven by the artificial intelligence supercycle, the significance of real yield levels can often be overlooked. However, these levels are crucial in determining the trajectory of economic growth and the potential for recession.

Currently, with real yields hovering between 1% and 1.7%, economic expansion remains robust. There is no immediate indication that these levels are hindering growth. Nevertheless, a substantial increase in real yields, particularly if they approach the 3% to 4% range, could dramatically heighten the risk of an economic downturn. Therefore, carefully monitoring this gap between current and potentially critical real yield levels is essential for financial stability.

A significant portion of the upward movement in 10-year yields, approximately 85% to 90%, is primarily driven by an increased demand for capital. This demand stems from two major factors: extensive spending on artificial intelligence infrastructure and persistent government borrowing. This indicates that the rise in yields is less about inflationary pressures and more about the fundamental need for capital in a rapidly evolving economic landscape.

Given the prevailing market conditions, a strategic approach to fixed income positioning is advisable. Portfolios are currently structured with extended duration, meaning they hold assets with longer maturities than the benchmark. However, this exposure is deliberately kept below its maximum potential. Caution is particularly warranted for long-end rates, which are closely linked to unresolved fiscal matters and the substantial capital expenditures associated with AI development. This nuanced approach aims to balance potential returns with the inherent risks in the current economic climate.

The current state of real yields, while not immediately threatening, demands close observation. The interplay of geopolitical events, monetary policy, and the burgeoning AI sector creates a complex financial environment. Investors and policymakers alike must remain vigilant, ready to adapt strategies should real yields climb to levels that could impede economic progress and increase recessionary pressures.
